You need to have Adobe Camera Raw 3.6 or up so that means CS2 and up.
Photoshop 7 does support DNG so you can use this converter Windows - Mac

Other option would be update photoshop or get another RAW processor like Silkypix, Phaseone or Lightroom, for example.

I don't think you can find any plugins that work.

Adobe Photoshop Elements 6 does process PEF (ie RAW) files. When you open a PEF file it runs Adobe Camera Raw for you. So I would think that Photoshop 7 should also handle them???

see also this link to adobe . I think that I added that update to my PC so that I was using the latest Adobe Camera Raw (version 4.3.1). I use gimp under linux now though.

Yes and no.
PEF isn't actually PEF, there are slight variation of them between camera models so the PEF from the K100D is different than the PEF of the K20D.
That means Adobe camera raw need to support the PEF of that camera model.

Like you show in the comment after that you will see you need Photoshop CS2 to run that Adobe camera RAW needed for the PEF of that caemra so photoshop 7 won't do

I don't think so. I used Photoshop 7 until recently and the freebie RawTherapee (RT) for RAW conversion. RT is pretty good (my PEFs are from a K200D - so check), but avoid it if your PC has Windows 7, as RT hangs on a regular basis - most annoying.

The best bet might be to buy Photoshop Elements 8. I got it off Fleabay for less than £40, but you can get it from several places for a little over £50. Once you get it, download Camera Raw 6.1 from the Adobe site - works fine for me.
